The "Bad image" behaviour started today. The "epileptic" stuttering started yesterday.
I am not sure how to describe the behaviour when playing h264 video files and having XVBA Enabled.

I also want to say that everything was working fine a few days ago. The only thing I changed was the xorg.conf so that I could disable the laptop display in favour of the connected projector. However, even after changing the xorg.conf, I was able to play the movies with no issues.
Software summary:
XBMC (13.0-ALPHA3 Git:41061a8), Platform: Linux (Ubuntu 12.10 - XBMCbuntu, 3.5.0-22-generic i686). Built on Apr 5 2013
This was installed from XBMCBUNTU 12.00 and then I performed the following:
Hardware Summary:
AMD C-60 APU with Radeon HD Graphics
ATI Radeon HD 6290
3 GB Total RAM

I have tried using Vertical sync and Blank sync, but it only made matters worse.
I have not done any apt-get update or apt-get upgrade
I am very boggled as to how and why XBMC started to behave like this over night
To rule out any HW issue, I downloaded and installed XBMCBUNTU on a USB, added the XVBA support, and tried the video files with no issues.
It must be a software problem! I just can't figure it out.
Disabling xvba in the UI solves the issue, but the playback is skipping frames.
DivX SD movies are not affected.
EDIT: Once I get the "bad-image" effect, the stuttering video will show as "bad-image" + stuttering
